What U.S. Savings Bonds Are and How They Work

Savings bonds are certificates of debt issued by the U.S. Treasury Department. When you purchase a savings bond, you are lending money to the federal government. In return, the government pays you interest on that loan over time. Think of it as a savings account where your money grows, but instead of keeping your money in a bank, you're keeping it with the government.

There are two main types of savings bonds available today: Series EE bonds and Series I bonds. Series EE bonds are sold at half their face value. For example, you might pay $50 for a $100 bond. The bond then grows in value as interest accrues. Series I bonds, also called inflation bonds, are sold at face value and their interest rate changes based on inflation.

Savings bonds have a maturity period, which is the length of time the government guarantees to pay you interest. Both Series EE and Series I bonds have an initial maturity period of 20 years. After that period ends, you can still hold the bonds for an additional 10 years, making the total period 30 years. The longer you hold a bond, the more interest it typically accumulates.

The federal government has been issuing savings bonds since 1935. They are backed by the full faith and credit of the United States, meaning the government promises to repay them. Savings bonds cannot lose value due to market fluctuations. Your principal investment is protected, though the actual growth depends on interest rates set by the Treasury Department.

You can purchase savings bonds through TreasuryDirect, which is the official online platform run by the Bureau of the Fiscal Service. You can also buy paper Series I bonds through tax refunds. The minimum purchase for most bonds through TreasuryDirect is $25, and you can buy up to $10,000 worth per calendar year per bond type per owner.

Practical Takeaway: Understanding that savings bonds are low-risk government loans that grow over time helps you think about them as a longer-term savings tool rather than a way to get quick returns. The protection of your principal makes them different from stocks or other investments that can decrease in value.

Understanding Series EE Bond Values and Growth

Series EE bonds purchased on or after May 2003 have a guaranteed minimum growth rate. This means that if the bond does not reach its face value through regular interest accrual, the Treasury Department will make up the difference when the bond reaches 20 years old. For example, if you buy a $100 Series EE bond for $50, it will grow to at least $100 by the time it reaches 20 years of age, no matter how low interest rates drop during that period. This provides a safety net for bondholders.

The interest rate for Series EE bonds changes twice per year, on May 1st and November 1st. The current interest rate is announced by the Treasury Department and applies to all bonds purchased during that six-month period. As of recent data, Series EE bond rates have ranged from as low as 0.10% per year to as high as 3.16% per year, depending on market conditions and the time period. Between 2010 and 2019, rates were particularly low, sometimes below 0.20% per year.

Series EE bonds earn interest monthly, but that interest is not paid out to you while you hold the bond. Instead, the interest is added to the bond's value and paid to you when you cash in the bond or when it reaches final maturity. This process is called compounding, meaning you earn interest on your interest. Over 20 years, this compounding effect can significantly increase the bond's total value, even with modest annual interest rates.

To calculate the potential value of a Series EE bond, you need to know three things: the purchase price, the annual interest rate, and the number of years you hold it. The Treasury Department provides calculators on its website where you can enter these details. For instance, a $50 Series EE bond purchased at a 1.62% annual interest rate would grow to approximately $67.30 after 20 years, assuming the rate remains constant (which it won't, since rates change twice yearly).

One important detail about Series EE bonds is that they have a final maturity date 30 years after purchase. At that point, the bonds stop earning interest and must be cashed in or will be converted to cash by the Treasury Department. Before the 30-year mark, you can cash them in at any time, though there is a penalty if you cash in a Series EE bond before five years of ownership: you lose the last three months of interest earned.

Practical Takeaway: Series EE bonds offer predictable growth with a safety net that guarantees you'll at least double your money in 20 years. Understanding how the interest rate changes twice per year and compounds over time helps you make informed decisions about whether this investment timeline matches your financial goals.

Understanding Series I Bond Values and Inflation Protection

Series I bonds are unique because their interest rate is designed to keep up with inflation. The rate consists of two components: a fixed rate and an inflation rate. The fixed rate stays the same for the entire 30-year life of the bond. The inflation rate is recalculated every six months based on the Consumer Price Index (CPI), which measures how quickly prices for goods and services are rising or falling in the United States.

The combined interest rate for Series I bonds is announced on May 1st and November 1st each year. For example, a bond might have a fixed rate of 1.10% plus an inflation rate of 3.94%, for a total composite rate of 5.04% for that six-month period. When the inflation rate is recalculated six months later, the fixed portion stays at 1.10%, but the inflation portion might change to 2.40%, making the new composite rate 3.50%. This means the interest you earn can go up or down depending on inflation.

As of 2024, Series I bonds have been particularly attractive to savers because inflation has remained relatively high compared to previous decades. Between 2021 and 2023, Series I bonds offered composite rates as high as 9.62% per year, which was significantly above typical savings account rates. However, as inflation has moderated, the rates have adjusted downward. Historical data shows that during low-inflation periods like 2015 to 2020, Series I bond rates were much lower, ranging from 1.20% to 2.26% per year.

Like Series EE bonds, Series I bonds earn interest monthly that is added to the bond's value rather than paid out immediately. You receive all accumulated interest when you cash in the bond. Series I bonds also have the same five-year early withdrawal penalty: if you cash one in before holding it for five years, you lose three months of interest. After five years, you can cash them in without penalty but still receive only the interest that has accrued.

One consideration with Series I bonds is that they are issued at face value, meaning you pay the full amount. If you want a $100 Series I bond, you pay $100. You can purchase up to $10,000 worth per calendar year through TreasuryDirect, plus an additional $5,000 using your federal income tax refund. This higher annual purchase limit compared to Series EE bonds has made Series I bonds popular during recent high-inflation periods.

Practical Takeaway: Series I bonds are designed to protect your purchasing power against inflation, making them valuable during periods when prices are rising quickly. Understanding how the fixed and inflation components work separately helps you evaluate whether Series I bonds fit your savings strategy, especially in different economic conditions.
