Learn About States With No Wage Income Tax

Understanding State Income Tax: What It Is and Why It Matters

State income tax is a tax that some states charge on money you earn through work, investments, or other sources. Not all states collect this tax. Some states have decided not to tax their residents' income at all, which means workers in those states keep more of their paychecks. Understanding which states have no wage income tax can help you make informed decisions about where to work or live, and it can give you insight into how different states fund their operations.

Income taxes are one way states pay for services like schools, roads, police departments, and other public programs. States that don't charge income tax must find other ways to fund these services. They often rely on sales taxes, property taxes, or other revenue sources instead. This means the tax burden shifts to different types of taxes depending on where you live.

The difference between living in a state with income tax versus without it can be significant over time. For example, someone earning $50,000 per year in a state with a 5 percent income tax would pay $2,500 in state income tax annually, while the same person in a state with no income tax would pay zero. Over a career, this difference can add up to tens of thousands of dollars.

It's important to note that having no state income tax doesn't automatically mean you'll pay less in total taxes. You might pay higher sales taxes, property taxes, or other fees. The overall tax burden depends on your individual situation and which types of taxes apply to your circumstances.

Practical takeaway: Learning about state income tax differences is a first step in understanding your overall tax situation. Consider reviewing your state's tax structure to see how it compares to other states.

The Nine States With No Wage Income Tax

Nine states in the United States have no tax on wage income. These states are: Alaska, Florida, Nevada, South Dakota, Tennessee, Texas, Washington, Wyoming, and New Hampshire. Each of these states has made a deliberate policy choice not to tax the wages that residents earn from working. This doesn't mean these states have no taxes at all—they simply don't tax personal income from employment.

Alaska is one of the most well-known states with no income tax. The state funds its government operations partly through oil revenues and a state investment fund. Residents of Alaska may actually receive annual payments from the Alaska Permanent Fund, which distributes a portion of the state's oil wealth to citizens. In recent years, these payments have ranged from around $1,000 to over $2,000 per person annually, though amounts vary based on fund performance.

Florida and Texas are large, populous states with no income tax. Florida's population has grown significantly over recent decades, partly because of its tax-friendly status and warm climate. Texas similarly attracts businesses and residents with its no-income-tax policy. Both states rely heavily on sales taxes and other revenue sources to fund state operations.

Nevada, Wyoming, and South Dakota are less populated states that also have no income tax. Nevada funds much of its budget through gaming taxes and sales taxes, as Las Vegas and other gambling destinations generate substantial revenue. Wyoming has traditionally relied on mineral extraction taxes and other resource-based revenues. South Dakota similarly uses sales taxes and tourism-related income.

Tennessee and Washington are newer additions to the no-income-tax group. Tennessee eliminated its income tax on wages in 2021, though it still taxed investment income at the time of this writing. Washington has never had an income tax. Washington residents pay higher sales taxes to compensate, with rates among the highest in the nation.

New Hampshire is unique among the nine states because it taxes investment income and certain other income sources, but it does not tax wages. This means people who earn money from working are not taxed on that income in New Hampshire, but those with significant investment income may owe taxes.

Practical takeaway: If you live in or are considering moving to one of these nine states, you won't owe state income tax on wages. However, you should research other taxes in those states to understand your complete tax picture.

How These States Replace Income Tax Revenue

States without income tax must find alternative ways to fund schools, infrastructure, law enforcement, and other services. Understanding how these states replace the revenue they don't collect from income tax helps explain why living in a no-income-tax state might not automatically mean paying less in taxes overall.

Sales tax is the most common replacement revenue source. Most of the nine no-income-tax states have relatively high sales tax rates. For example, Washington has a state sales tax of 6.5 percent, with local jurisdictions adding additional sales taxes. Tennessee has a 4 percent state sales tax plus local options. Nevada charges 6 percent state sales tax. These rates are often higher than the state income tax rates in nearby states that do tax income. This means while you save on income tax, you may pay more when you purchase goods and services.

Property tax is another significant revenue source in many no-income-tax states. While some of these states have relatively low property tax rates, others don't. For example, Texas has no income tax but collects substantial property taxes, particularly for school funding. The property tax rate varies by county in Texas, but the effective rate is often between 1 and 2 percent of property value. Someone buying a home in a no-income-tax state should carefully research property tax rates in their specific location.

Some states use unique revenue sources. Alaska relies significantly on oil and mineral taxes. Nevada depends on gaming and hospitality taxes tied to its large tourism industry. Florida collects substantial corporate income tax and has various excise taxes on specific products. These state-specific revenue sources reflect each state's economy and resources.

Excise taxes on specific items like cigarettes, alcohol, gasoline, and other products also contribute to state budgets in no-income-tax states. These taxes are often higher in states without income tax because they're a significant funding source.

Business taxes vary among these states. Some tax corporate income, while others have alternative corporate tax structures. This means businesses operating in these states may face different tax situations than employees.

Practical takeaway: Before relocating for tax savings, calculate your total estimated taxes including sales, property, and excise taxes to compare your actual tax burden.

How No-Income-Tax States Affect Your Overall Financial Situation

The absence of state income tax affects your finances in multiple ways beyond just your paycheck. Understanding these effects can help you make decisions about where to live and work, and how to plan your finances.

Your take-home pay will be higher in no-income-tax states because you won't have state income tax withheld from your paychecks. For someone earning $60,000 annually, this could mean an extra $3,000 to $4,000 per year, depending on the state income tax rate you'd face elsewhere. This is real money that stays in your pocket each month in the form of larger paychecks.

However, this advantage may be offset by higher costs in other areas. If you rent or own a home, property taxes or rental costs in your area may be higher because the state relies on these revenues. If you're a frequent shopper or consumer, you'll notice sales taxes on most purchases. Over the course of a year, these taxes can add up significantly. A person who spends $40,000 on taxable purchases in a state with a 7 percent combined sales tax would pay $2,800 in sales tax annually.

Cost of living varies within no-income-tax states. In Alaska, for instance, goods often cost more because they must be shipped long distances. In Texas and Florida, housing costs have risen as more people relocate to these states seeking lower income taxes. In Nevada and Wyoming, smaller populations mean fewer business options in some areas, which can affect consumer costs.

Retirement income is affected differently depending on the source. Social Security benefits are not taxed by any state, so retirees on Social Security receive the same benefit regardless of which state they live in. However, distributions from retirement accounts like 401(k)s and IRAs may be taxed differently. Pensions are taxed by some no-income-tax states. For example, Tennessee and New Hampshire have historically allowed military pensions to avoid taxation, which may benefit retired military personnel.

Investment income is generally not taxed by most of these states. If you receive interest, dividends, or capital gains, most no-income-tax states won't tax this income. This can be advantageous for investors. However, New
