Understanding What an HSA Is and How It Works

A Health Savings Account (HSA) is a type of savings account designed to help people set aside money specifically for healthcare costs. Unlike a regular savings account at a bank, an HSA has special tax advantages that make it more efficient for paying medical expenses. Money you put into an HSA is not taxed as income, and when you use it to pay for covered medical expenses, you don't pay taxes on that money either.

An HSA works alongside a high-deductible health plan (HDHP). A deductible is the amount of money you must pay out of your own pocket for healthcare services before your insurance starts to help pay. High-deductible plans have lower monthly insurance premiums but require you to pay more when you actually use healthcare services. An HSA helps bridge that gap by giving you pre-tax money to cover those expenses.

The account is portable, meaning it stays with you even if you change jobs or insurance plans. This differs from other workplace benefits that disappear when you leave a job. Your HSA remains your property, and any money left in it at the end of the year carries forward into the next year. This feature makes HSAs particularly valuable for long-term healthcare planning.

According to the IRS, in 2024, individuals could contribute up to $4,150 per year to an HSA, while families could contribute up to $8,300 per year. These limits increase slightly each year to keep pace with inflation. The account can be opened through your employer, a bank, or an insurance company. Many people choose to invest their HSA funds rather than keeping the money in cash, which allows it to grow over time like a retirement account.

Practical Takeaway: An HSA is essentially a tax-advantaged savings account for healthcare costs that you control. It's separate from insurance coverage and gives you flexibility in how you save and spend healthcare dollars. Understanding that it's a savings tool—not insurance itself—is the first step in managing it effectively.

Contribution Limits, Deadlines, and How to Add Money to Your HSA

Contributing money to an HSA follows specific rules set by the IRS and your insurance carrier. For 2024, the contribution limits are $4,150 for individual coverage and $8,300 for family coverage. These numbers change annually, typically increasing by small amounts to account for inflation. The IRS announces new limits in the fall of each year for the following year.

Contributions can come from several sources. Many people contribute through payroll deductions at work, where money is taken from paychecks before taxes are calculated. This is often the most convenient method because it's automatic. You can also make direct contributions by depositing money into your HSA account yourself, either as lump sums or regular transfers from your bank account. Contributions from your employer also count toward your annual limit—all sources of money going into the account combine to reach the total allowable contribution.

The deadline for making HSA contributions depends on how you contribute. If you're contributing through payroll, your employer sets the deadline, which is typically before the end of the calendar year. However, if you're making contributions on your own, you have until the tax filing deadline in April of the following year. For example, you can contribute to your 2024 HSA until April 15, 2025. This extended deadline gives you flexibility if you want to catch up on contributions after the calendar year ends.

There's an important rule called the "testing period" that affects contributions. You must maintain high-deductible health plan coverage for at least 12 consecutive months to make contributions. If your coverage changes mid-year, you may not be able to contribute for that year. Additionally, if you become ineligible mid-year, you cannot make additional contributions, but you can continue to use money already in the account for healthcare expenses.

People often make a strategic choice about how much to contribute. Some people contribute the maximum amount each year to maximize tax savings. Others contribute smaller amounts based on their expected healthcare expenses. Since money you don't spend remains in the account, there's no pressure to spend everything each year to avoid losing it.

Practical Takeaway: Track your HSA contribution limits for your specific situation, set reminders about contribution deadlines, and decide whether you'll contribute through payroll or make contributions yourself. Remember that contributions made after the calendar year ends can still count for the previous tax year if done before the April deadline.

Tracking Expenses and Understanding Covered Healthcare Costs

One of the most important aspects of HSA management is knowing which expenses you can pay for with HSA funds and keeping detailed records of your spending. The IRS maintains a list of qualified medical expenses that can be paid using HSA money without tax consequences. These expenses fall into several categories: doctor visits, hospitalization, prescription medications, dental care, vision care, mental health treatment, and medical equipment or supplies.

Specific examples of covered expenses include copayments at doctor's offices, deductibles you must pay before insurance kicks in, coinsurance amounts (your percentage of costs after meeting your deductible), prescription eyeglasses and contact lenses, dental cleanings and treatments, hearing aids and batteries, crutches, wheelchairs, and blood sugar testing supplies. Over-the-counter medications like pain relievers and cold medicine are covered only if you have a prescription from a doctor. Physical therapy, mental health counseling, and substance abuse treatment programs are also covered.

Expenses that are not covered include general wellness products like vitamins or supplements (unless medically necessary and prescribed), cosmetic procedures, gym memberships, and most over-the-counter items without a prescription. Toothpaste, deodorant, shampoo, and similar personal hygiene items are not covered. Insurance premiums themselves cannot be paid with HSA funds, with rare exceptions like COBRA continuation coverage or premiums while you're receiving unemployment benefits.

Keeping records is essential. The IRS doesn't require you to submit receipts when you withdraw money from your HSA, but you must keep documentation in case you're audited. This means saving receipts, invoices, and explanation of benefits statements from your insurance company. Many people photograph or scan these documents and keep them organized digitally. Your HSA provider usually maintains records of where money came out of the account, but you need the proof that it went to covered medical expenses.

A useful strategy is to keep receipts even for expenses you pay with other methods, like a credit card or cash. This creates a record you can reference if you want to reimburse yourself from your HSA later. Some people choose to do this intentionally, letting their HSA funds grow invested while they pay current expenses with other money and reimburse themselves years later.

Practical Takeaway: Maintain a system for tracking and storing receipts from medical expenses. Periodically review the IRS's official list of covered expenses to understand what qualifies. Keep records for at least three years in case of an audit.

Investment Options and Growing Your HSA Balance Over Time

Many people don't realize that HSA funds don't have to sit idle in a cash account. HSAs offer investment options similar to retirement accounts, allowing your money to grow over time. Depending on your HSA provider, you may be able to invest in mutual funds, stocks, bonds, or other securities. This feature makes an HSA potentially powerful for long-term wealth building, particularly for people who use their HSA only for current expenses and let the remainder grow invested.

Different HSA providers offer different investment menus. Some offer a limited selection of a few mutual funds, while others offer extensive options comparable to a brokerage account. Common investment options include target-date funds (which automatically adjust risk as you age), index funds (which track broader market performance), and stable value funds (which are similar to money market accounts). You typically need to reach a minimum balance—often $1,000 or $2,000—before you can invest HSA funds.

The investment strategy that makes sense depends on your situation. If you expect to use your HSA funds for medical expenses within the next few years, keeping the money in cash is safer because you avoid investment risk and can access funds quickly. If you're young, healthy, and have low expected medical expenses, you might invest most of your HSA funds to maximize growth over decades. Some people use a hybrid approach: keeping enough cash for a year or two of anticipated medical expenses and investing the rest.

Understanding the tax advantages of investing through an HSA is important. When your HSA investments earn gains (like dividend income or capital appreciation), those
