Learn About Family Trusts and When They Help

Understanding the Basics of Family Trusts

A family trust is a legal arrangement where one person (called the grantor or settlor) places assets into a trust structure that is managed by another person (the trustee) for the benefit of family members (the beneficiaries). The trust document spells out exactly how the assets should be managed and distributed. This structure has been used for centuries and remains one of the most common estate planning tools in the United States today.

The fundamental concept works like this: instead of owning property directly, you transfer ownership to the trust. The trustee then holds and manages that property according to your written instructions. When you pass away or become unable to manage your affairs, the trustee continues managing the trust property without needing court involvement. This is different from a will, which must go through probate—a court process that can take months or years and becomes a public record.

Family trusts come in two main varieties. A revocable trust (also called a living trust) allows you to change or cancel the trust during your lifetime. You maintain control over the assets and can modify the terms whenever you wish. An irrevocable trust, by contrast, cannot be changed once it's created. Once you transfer assets into an irrevocable trust, you give up control over them. Each type serves different purposes depending on your goals and circumstances.

The trust document itself is a detailed legal contract. It names the trustee who will manage the trust, identifies the beneficiaries who will receive distributions, specifies what assets go into the trust, and provides detailed instructions about how distributions should happen. Some trusts distribute assets immediately upon death, while others hold assets and distribute them gradually over many years. Some trusts distribute money only for specific purposes, like education or healthcare.

Understanding these basics helps you recognize whether a family trust might fit into your overall financial planning. A family trust is not the right tool for everyone, and it's not required for any legal or financial situation. However, many families find that trusts help them accomplish their specific goals around managing and distributing property.

Practical Takeaway: Family trusts are legal structures that hold and manage property according to your instructions, separate from your personal ownership. Understanding the difference between revocable and irrevocable trusts is the first step in considering whether one might match your family's needs.

How Family Trusts Avoid Probate and Reduce Delays

Probate is the court process that takes place after someone dies. The court verifies the will, identifies heirs, appraises property, pays debts, and distributes remaining assets to beneficiaries. This process protects creditors and ensures proper distribution, but it requires court oversight and takes considerable time. In many states, probate takes six months to a year or longer, depending on the estate's complexity and whether anyone contests the will.

During probate, the estate is frozen. Beneficiaries cannot access inherited property, even if they face immediate financial needs. Property remains in the deceased person's name until the probate process concludes. This delay can cause hardship for family members who depend on inherited income or need to access a home. The process also generates costs—court fees, attorney fees, executor fees, and other administrative expenses. These costs typically range from 3 to 7 percent of the estate value, meaning a $500,000 estate might spend $15,000 to $35,000 on probate expenses alone.

A family trust offers an alternative path. Because trust property is not owned in your personal name—it's owned by the trust—it does not enter probate. When you die, the trustee simply follows your written instructions and distributes the property according to your wishes. This can happen within weeks rather than months or years. Family members can access funds much faster, and most of the costs associated with probate disappear.

The time savings extend beyond just faster distributions. Because probate is a public court process, anyone can look at your will and learn what property you owned, how much it was worth, and who inherited it. Trusts are private documents. Only the people involved in the trust need to know its terms. For many families concerned about privacy, this privacy benefit is as valuable as the time savings. Additionally, because the trust document is not a public record, it cannot be challenged as easily as a will during probate.

However, it's important to understand that a trust only avoids probate for assets that are actually placed into the trust. Property that remains in your personal name still goes through probate. This means that creating a trust is only half the work—you must also properly transfer assets into the trust. A home, investment accounts, and other major assets need formal ownership changes to be held by the trust rather than your personal name.

Practical Takeaway: Family trusts can eliminate the probate process for property held in the trust, which typically saves months of time and thousands of dollars in court costs and fees. However, this benefit only applies to assets actually transferred into the trust during your lifetime.

Tax Considerations and Potential Tax Benefits

Many people create trusts hoping to reduce taxes, but the tax picture is more complex than simply having a trust. Understanding what trusts can and cannot do regarding taxes is important for realistic planning. For most families with modest estates, trusts provide little to no direct tax benefit. However, for larger estates or specific family situations, trusts can be structured to address certain tax concerns.

Federal estate taxes apply only to very large estates. As of 2024, the federal estate tax exemption is $13.61 million per person—meaning estates smaller than this amount owe no federal estate tax. Most American families fall well below this threshold. Even families with estates over this amount may not face taxes if they're married, because married couples can combine their exemptions to $27.22 million. Additionally, the exemption amount is scheduled to drop back to approximately $7 million per person in 2026, but Congress may change this. For families below the exemption threshold, federal estate tax is not a concern.

State-level estate or inheritance taxes are another matter. About 17 states plus Washington, D.C., have their own estate or inheritance taxes. Some states set their exemption threshold much lower than the federal amount—as low as $1 million. If your state has an estate tax and your estate exceeds that state's threshold, planning becomes more relevant. Certain trust structures, such as bypass trusts or credit shelter trusts, may help reduce state estate tax liability for larger estates.

Beyond estate taxes, trusts can address income tax issues in specific circumstances. For example, if a trust holds appreciated assets (like stock that has gone up in value), those assets receive a "stepped-up basis" when transferred through the trust at death. This means beneficiaries inherit the asset at its current market value rather than the original purchase price, potentially eliminating capital gains taxes on the appreciation that occurred during your lifetime. This benefit applies whether you use a trust or a will, so it's not unique to trusts.

Irrevocable trusts can provide more significant tax benefits in some cases, but they require giving up control of the assets. For instance, an irrevocable life insurance trust (ILIT) can hold a life insurance policy outside your taxable estate, reducing the estate's overall value for tax purposes. Similarly, a grantor retained annuity trust (GRAT) allows you to transfer appreciating assets to beneficiaries while reducing gift and estate taxes. These advanced strategies work best for high-net-worth families and require professional guidance to implement correctly.

It's crucial to understand that creating a trust itself does not lower taxes. The tax benefits depend on the trust's specific structure, your estate size, state laws, and your family situation. Working with a tax professional or estate planning attorney can help you determine whether your particular circumstances would benefit from tax-focused trust planning or whether other strategies might be more appropriate.

Practical Takeaway: While trusts can be structured to address certain tax situations, most families benefit primarily from the probate-avoidance features rather than tax reduction. Whether tax benefits apply to your situation depends on your estate size, state of residence, and specific family goals.
