Free Guide to Understanding Stock Market Performance

What Moves Stock Prices Up and Down

Stock prices change constantly throughout each trading day. Understanding what causes these movements is the first step in learning how the stock market works. Multiple factors influence whether a stock's price rises or falls, and these factors operate at different levels—from individual company performance to broader economic trends.

Company earnings reports have a significant impact on stock prices. When a company announces quarterly earnings that exceed what investors expected, the stock price often rises. Conversely, if earnings disappoint, the price typically falls. For example, if investors anticipated a technology company would earn $2 per share and the company reports $2.50 per share, the positive surprise often triggers buying. These earnings announcements happen four times per year for publicly traded companies.

Interest rates set by central banks like the Federal Reserve also shape stock market performance. When interest rates are low, borrowing money costs less, which encourages companies to invest and expand. Lower rates also make stocks more attractive compared to bonds. When rates rise, the opposite occurs—borrowing becomes expensive, and bonds become more appealing. This causes investors to shift money from stocks to bonds, potentially lowering stock prices.

Economic data releases influence investor decisions regularly. Reports on unemployment, inflation, consumer spending, and manufacturing activity provide clues about the economy's health. Strong economic data suggests companies will do well, encouraging stock purchases. Weak data raises concerns about future profits, prompting selling. The U.S. Bureau of Labor Statistics releases employment data on the first Friday of each month, which typically causes significant market movement.

News about specific companies matters tremendously. A major product recall, a change in leadership, a lawsuit, or an innovative new product can all shift a stock's price. When Apple announced its first iPhone in 2007, the announcement generated excitement that affected Apple's stock. Similarly, news about industry trends—like growing demand for electric vehicles—affects automotive companies' stock prices.

Market sentiment and investor psychology play roles too. Sometimes stock prices rise or fall based on general optimism or pessimism about the market's direction, rather than specific company or economic news. During periods of fear, investors may sell stocks even if company fundamentals remain solid. During periods of excitement, investors may buy stocks of unproven companies.

Practical Takeaway: Stock prices reflect what investors collectively believe about future profits. By learning to identify the different factors that influence prices—company performance, interest rates, economic reports, company news, and overall market sentiment—you can better understand why markets move the way they do.

Measuring Overall Market Performance with Key Indexes

To track how the overall stock market is performing, investors use indexes that measure groups of stocks. An index is like a thermometer for the market—it shows whether the market is running hot or cold. Three major indexes represent different segments of the U.S. stock market, and understanding them helps you see the bigger picture of market health.

The S&P 500 tracks 500 large companies listed on U.S. stock exchanges. This index includes well-known companies like Microsoft, Amazon, Google, Coca-Cola, and Johnson & Johnson. Because it includes 500 companies across different industries, the S&P 500 reflects the performance of the broader market. When financial news reports mention "the market," they often reference the S&P 500. This index serves as a benchmark that professional investors use to measure their performance. If you're a fund manager and your investments earn 8% while the S&P 500 earns 12%, investors notice that you underperformed the benchmark.

The Dow Jones Industrial Average (often called "the Dow") is the oldest widely used index, created in 1896. It tracks just 30 large, well-established companies, including household names like Apple, Disney, Nike, and Walmart. Because it includes fewer companies, the Dow moves differently than the S&P 500 sometimes. The Dow was the first index and remains popular with traditional investors, though the S&P 500 is considered more representative of the full market.

The Nasdaq Composite is heavily weighted toward technology companies, including giants like Apple, Microsoft, Amazon, Tesla, and Nvidia. This index includes over 3,000 stocks, making it broader than the Dow but different in composition than the S&P 500. During periods when technology stocks perform well, the Nasdaq often rises faster than other indexes. During periods when technology struggles, it falls harder. This means the Nasdaq shows how the technology sector is performing specifically.

These three indexes don't always move in the same direction or magnitude. For instance, during 2022, all three declined significantly as interest rates rose. But during 2023, the Nasdaq surged due to artificial intelligence enthusiasm, while the Dow had more modest gains. Looking at multiple indexes gives a more complete picture than focusing on just one.

Historical data shows long-term patterns. The S&P 500 has averaged around 10% annual returns over the past century, though individual years vary dramatically. The year 2022 saw approximately a 18% decline, while 2023 saw approximately a 24% gain. These swings remind investors that short-term performance can differ significantly from long-term trends.

Practical Takeaway: Use the S&P 500 to understand overall market health, the Dow to see how established large companies are performing, and the Nasdaq to gauge technology sector strength. Monitoring all three provides a more balanced view than tracking any single index alone.

Understanding Volatility and Market Cycles

Volatility measures how much stock prices fluctuate. A stock or market with high volatility swings dramatically in price, while low volatility means steadier, more predictable movement. Understanding volatility helps explain why stock market returns vary so much from day to day, month to month, and year to year.

Daily volatility is normal and expected. The S&P 500 might gain 1% one day, lose 0.5% the next day, and gain 2% the following day. These routine fluctuations reflect constant shifts in investor opinions and new information entering the market. Most traders and long-term investors view daily volatility as noise rather than meaningful signals. A investor who checks their portfolio daily during volatile periods often becomes anxious unnecessarily.

Seasonal patterns affect markets too. Historically, September and October tend to produce larger declines than other months. This phenomenon, called "sell in May and go away," suggests that summer months produce weaker performance. However, these patterns are far from reliable. They represent general historical trends, not rules that predict what will happen in any given year. Some years break seasonal patterns entirely.

Market cycles describe longer periods of rising prices (bull markets) and falling prices (bear markets). A bull market typically lasts several years and features consistent price increases interrupted by small, temporary pullbacks. The bull market from 2009 to 2020 saw the S&P 500 rise approximately 400%, creating a decade of generally positive returns. A bear market occurs when prices fall 20% or more from recent highs and can last months or years. The 2008-2009 financial crisis saw markets decline about 57%, taking approximately four years to recover to previous levels.

Corrections are smaller pullbacks, typically 10-19% declines from recent highs. These happen regularly within longer bull markets. In a typical year, markets might experience one or two corrections as temporary concerns shake investor confidence, but longer-term trends eventually resume. Someone who panics and sells during a correction often locks in losses just before the market recovers.

Understanding that markets always experience cycles helps investors maintain perspective. Every bull market eventually ends, and every bear market eventually recovers. From 1950 through 2023, the U.S. stock market experienced approximately 12 bear markets lasting an average of about 1.5 years. Yet despite these recurring downturns, investors who held stocks for 20-year periods nearly always experienced positive returns. Time in the market typically matters more than timing the market.

Practical Takeaway: Accept that volatility and cycles are permanent features of stock markets. Rather than reacting to short-term swings, focus on understanding longer-term patterns and your personal investment timeline. History shows that patience through downturns typically gets rewarded by subsequent recoveries.

How Company Financial Health Affects Stock Performance

A company's financial condition directly influences its stock price. Investors pay attention to specific financial metrics that reveal whether a company is thriving, struggling, or somewhere in between. Learning to read these indicators helps you understand why certain stocks perform better than others.
