Understanding Tax Forms and Why You Need Them

Tax forms are documents that report your income, deductions, and tax payments to the Internal Revenue Service (IRS). The IRS uses these forms to determine how much tax you owe or whether you deserve a refund. Filing taxes is a legal requirement for most people who earned income during the year, whether through employment, self-employment, investments, or other sources.

According to the IRS, over 150 million individual tax returns are filed each year in the United States. About 76% of those returns are filed electronically, which means millions of people complete this process without visiting a tax professional. Understanding which forms you need and what information goes on them is the foundation of filing your own taxes.

The most common form is the 1040, which is the basic individual income tax return. However, depending on your situation, you may need additional forms. For example, if you have investment income, you'll need Schedule B. If you're self-employed, you'll need Schedule C. If you have a child and claim a dependent exemption, you'll need information about that person's Social Security number and relationship to you.

The tax year runs from January 1 to December 31. You must report all income earned during that period. The filing deadline is typically April 15 of the following year, though you can request an extension if you need more time to gather documents. Many employers and financial institutions send you documents by January 31 showing how much income you earned—these documents are called forms 1098, 1099, or W-2s depending on the income type.

Practical Takeaway: Start gathering all income documents by mid-January. Create a folder (physical or digital) and collect W-2s from your employer, 1099s from banks or side income sources, and documentation of any deductions you plan to claim. Having these organized before you begin will make the process much smoother.

Types of Income and Which Forms Report Them

Income comes in many forms, and the IRS requires different documentation depending on the source. Understanding what counts as income and which form reports it helps you know what documents to expect and what information to include on your tax return.

Wages from employment are reported on a W-2 form, which your employer must send to you by January 31. Your employer withholds taxes from your paycheck throughout the year, and the W-2 shows your total earnings and how much was withheld. If you worked multiple jobs, you'll receive multiple W-2s—one from each employer.

Interest income from savings accounts, money market accounts, or certificates of deposit is reported on a Form 1099-INT. Banks send these forms to customers who earned at least $10 in interest during the year. Similarly, dividend income from stocks or mutual funds is reported on Form 1099-DIV. Even small amounts of dividend income must be reported on your tax return.

Self-employment income—money you earned from running your own business or providing services as an independent contractor—is reported differently. If you received more than $600 from a single client, they send you a Form 1099-NEC (Nonemployee Compensation). However, you must report all self-employment income, even amounts under $600. Self-employed individuals use Schedule C to calculate their net business income after deducting business expenses.

Other types of income requiring specific forms include:

• Capital gains from selling stocks or property (Form 8949 and Schedule D)
• Rental income from properties you own (Schedule E)
• Unemployment benefits (Form 1099-G)
• Social Security benefits (Form SSA-1099)
• Retirement account distributions (Form 1099-R)
• Gambling winnings (Form W-2G)

The IRS reports that the average American filing status changed based on income type. About 38% of filers report only W-2 wage income, while others have combinations of income sources that require multiple forms.

Practical Takeaway: Review your financial accounts and business records from the past year. List every source of income, even small amounts. By January 31, check that you've received all expected 1099 forms and W-2s. If a form is missing, contact the issuing institution immediately—you need these documents to file accurately.

Common Deductions and How to Document Them

A deduction reduces the amount of income on which you owe tax. The IRS allows you to take either a standard deduction or itemize deductions, whichever gives you a larger tax reduction. For the 2024 tax year, the standard deduction is $14,600 for single filers and $29,200 for married couples filing jointly. Most people take the standard deduction because it's simpler and often results in more tax savings than itemizing.

However, some people benefit from itemizing deductions instead. Itemized deductions include medical expenses exceeding 7.5% of your adjusted gross income, state and local taxes (capped at $10,000), mortgage interest, charitable donations, and casualty losses. If your total itemized deductions exceed the standard deduction, you should itemize instead.

For example, suppose you're a single filer with a mortgage. Your mortgage interest was $8,000, you donated $3,500 to charity, and you paid $4,200 in state and local property taxes. Your total itemized deductions would be $15,700, which exceeds the $14,600 standard deduction, so itemizing saves you $1,100 in deductions.

Documentation is crucial for deductions. The IRS expects you to keep records for at least three years, though keeping them for seven years is safer. For charitable donations, you need written acknowledgment from the charity. For medical expenses, you need receipts and statements from healthcare providers. For mortgage interest, your lender sends Form 1098 showing exactly how much you paid. For business expenses, you need receipts, invoices, or statements showing what you purchased and when.

Common deductions that don't require itemizing include contributions to traditional IRAs (up to $7,000 for most people in 2024), student loan interest (up to $2,500), and educator expenses if you're a teacher (up to $300). These are "above the line" deductions that reduce your income before calculating tax.

The IRS reports that about 35% of filers itemize deductions while 65% take the standard deduction. However, for people with high mortgage interest, significant charitable giving, or substantial state and local taxes, itemizing often yields better results.

Practical Takeaway: Gather receipts and documentation for all potential deductions throughout the year, not just at tax time. Use a spreadsheet to track charitable donations, medical expenses, and business costs. Before filing, calculate your potential itemized deductions and compare that total to the standard deduction. Choose whichever is larger. Keep all supporting documents for seven years in case of an audit.

Credits That Reduce Your Tax or Increase Your Refund

While deductions reduce your taxable income, credits directly reduce the tax you owe dollar-for-dollar. A $100 credit saves you $100 in taxes, whereas a $100 deduction saves you only $22 in taxes if you're in the 22% tax bracket. This makes credits more valuable than deductions of the same amount. Some credits can even result in a refund if the credit exceeds your tax liability.

The Earned Income Tax Credit (EITC) is one of the largest refundable credits. It's designed to support working people with lower incomes. For 2024, the maximum credit ranges from $1,086 for workers without children to $3,995 for families with three or more children. To claim the EITC, your income must fall within certain ranges—for example, single filers without children must have income below $17,060 to qualify for any credit. The IRS estimates that about 20% of eligible taxpayers don't claim the EITC, missing out on billions in refunds.

The Child Tax Credit provides up to $2,000 per child under age 17. To claim this credit, your child must have a valid Social Security number, be your dependent, and meet age requirements. If
