How Credit Cards Developed in America

Credit cards did not exist in their modern form until the mid-1900s. Before that, people paid for purchases with cash, checks, or store credit systems where shopkeepers kept handwritten records of what customers owed. The first major shift came after World War II, when American businesses and consumers had more money to spend, and retailers wanted new ways to encourage purchasing.

Diners Club created the first modern credit card in 1950. It was designed for business travelers and affluent diners who wanted a convenient way to pay at restaurants and hotels without carrying large amounts of cash. The card was made of cardboard and had the cardholder's name printed on it. Diners Club charged merchants a fee for accepting the card, and cardholders paid an annual membership fee. By 1951, Diners Club had issued around 42,000 cards. This business model—where the card issuer made money from both merchants and customers—became the foundation for the credit card industry.

Bank of America introduced the BankAmericard in 1958, which later became Visa. Unlike Diners Club, BankAmericard was issued by banks to their customers, making it more widely available. The card used magnetic stripe technology (introduced in the 1960s), which allowed machines to read card information automatically. This innovation made transactions faster and more reliable than manually writing down numbers.

Mastercard (originally Interbank Card) launched in 1966 as a competitor to Visa. By the 1970s, credit cards had become common in American households. The industry grew rapidly because credit cards offered convenience for both consumers and merchants. Consumers no longer needed to carry cash or wait for checks to clear, and merchants received payment immediately rather than waiting for customers to pay later.

Practical Takeaway: Understanding that credit cards are relatively new financial tools (less than 75 years old) helps explain why credit card rules and protections continue to evolve. The industry's structure—where banks, card networks, and merchants all play different roles—shapes how credit cards work today.

The Major Credit Card Networks and How They Function

Today's credit card system depends on several major networks that process transactions. Visa and Mastercard are the two largest networks in the United States, together accounting for roughly 83% of all credit card transactions. American Express (often called Amex) and Discover are smaller but significant networks. Each network operates differently, and understanding these differences helps explain why some credit cards work in certain places but not others.

Visa and Mastercard function as payment processors and networks—they do not issue cards directly to consumers. Instead, banks and financial institutions issue Visa and Mastercard branded credit cards. When you use a Visa card, you are using a card issued by your bank, but the transaction is processed through Visa's network. Visa connects thousands of banks, merchants, and ATMs worldwide. Mastercard operates similarly. These networks charge fees to banks and merchants for processing transactions, which is how they generate revenue. As of 2023, Visa processes over 188 million transactions per day globally.

American Express and Discover operate as both card issuers and networks. American Express issues its own cards directly to consumers and also processes the transactions through its own network. Discover does the same. This different business model means fewer financial institutions are involved in each transaction. Because American Express and Discover control both the card and the network, they can set their own rules and benefits more independently than Visa and Mastercard can.

The differences between networks matter for consumers because acceptance varies by location. Visa and Mastercard are accepted at millions of merchants worldwide. American Express and Discover have smaller acceptance networks, though this gap has narrowed significantly since 2010. Some smaller merchants or rural areas may not accept American Express or Discover. International travel can present challenges—Visa and Mastercard are more widely accepted outside the United States, particularly in Europe and Asia. Additionally, different networks offer different fraud protection levels and dispute resolution processes.

Each network also sets interchange rates, which are fees that merchants pay to the card-issuing bank when customers use credit cards. These fees averaged 1.85% of the transaction value for Visa cards in 2023. Interchange fees fund cardholder rewards programs and influence the benefits your card offers. Higher-fee cards tend to offer better rewards because the issuer collects more money from merchants.

Practical Takeaway: Before choosing a credit card, research which networks offer the best acceptance in places where you shop and travel regularly. The card network matters almost as much as the issuer, especially for international transactions or shopping at smaller merchants.

How Credit Scores and Credit Reporting Evolved

Credit scoring is a modern financial innovation that emerged from the credit card industry's growth. Before credit cards became widespread, lenders made borrowing decisions based on personal relationships and manual review of applicants' financial histories. This process was slow, subjective, and often discriminatory. The volume of credit card applications in the 1960s and 1970s made manual review impractical, leading to the development of automated credit scoring systems.

FICO (Fair Isaac and Company) created the first widely used credit scoring model in 1989. The FICO score ranges from 300 to 850, with higher scores indicating lower lending risk. FICO's algorithm analyzes five categories of information: payment history (35% of the score), amounts owed (30%), length of credit history (15%), credit mix (10%), and recent credit inquiries (10%). A borrower with a FICO score of 750 or higher is generally considered very creditworthy, while a score below 580 suggests significant credit risk. According to Federal Reserve data from 2023, the average American FICO score was approximately 715.

Three major credit reporting agencies—Equifax, Experian, and TransUnion—collect and maintain the financial data that goes into credit scores. These agencies compile records of credit accounts, payment history, debt amounts, and public records like bankruptcies. Lenders report your payment behavior to these agencies monthly. If you pay your credit card bill on time, the lender reports this positive information. If you miss a payment, that negative information is also reported. Credit reporting agencies maintain files on over 200 million Americans.

The Fair Credit Reporting Act, passed in 1970, gave consumers certain rights regarding their credit information. You can obtain a free copy of your credit report from each of the three major agencies once per year through AnnualCreditReport.com, a government-authorized website. The law also requires credit bureaus to remove negative information after certain time periods: most negative marks disappear after seven years, though bankruptcies can remain for up to ten years. If you find errors on your credit report, you have the right to dispute them.

Beyond FICO, companies now use alternative credit scoring models. VantageScore, created by the three credit bureaus together, uses a different algorithm and ranges from 300 to 850 like FICO but weights factors differently. Many lenders now use multiple scoring models to evaluate creditworthiness. Additionally, some newer companies use alternative data—such as utility payment history, rent payments, or mobile phone payments—to evaluate credit for consumers who have limited traditional credit history.

Practical Takeaway: Your credit score is based on documented financial behavior, not personal characteristics. Reviewing your free annual credit report allows you to understand how lenders see your creditworthiness and to identify errors that might be lowering your score unfairly.

Major Changes in Credit Card Regulations and Consumer Protections

Credit card regulations have expanded significantly since cards became widespread. In the early decades, cardholders had little protection against fraud, unfair interest rates, or confusing terms. High-profile consumer complaints and widespread defaults during economic downturns prompted Congress and regulatory agencies to create new rules. These changes fundamentally altered how credit card companies operate and what information they must disclose to consumers.

The Truth in Lending Act (TILA), passed in 1968, required creditors to clearly disclose the cost of credit. Before this law, credit card companies could obscure their fees and interest rates in fine print. TILA mandated that credit card companies state the annual percentage rate (APR), finance charges, and the payment schedule in a clear, standardized format. This rule applies to all credit cards issued in the United States. The standardized disclosure became known as the "Schumer Box" (named after Senator Chuck Schumer, who championed the clearer format). Today, every credit card offer shows a Schumer Box
